Which Letters of Credit Should We Use and What Are Their Advantages and Disadvantages?

  3. Confirmed Letter of Credit (Confirmed LC)

    ❌ Disadvantage: More expensive and the process is more complex.
  4. Unconfirmed Letter of Credit (Unconfirmed LC)
    ✅ Advantage: Generally lower transaction costs and faster processing.
    ❌ Disadvantage: Higher payment risk for the seller; only the buyer’s bank guarantees the payment.
  5. Revolving Letter of Credit (Revolving LC)

    ❌ Disadvantage: Can create complications in case of disputes.
  6. Back-to-Back Letter of Credit (Back-to-Back LC)
    ✅ Advantage: Suitable for intermediary exporters; a second LC is issued based on the main LC.
    ❌ Disadvantage: Risky and costly; potential discrepancies between banks.
  7. Standby Letter of Credit (Standby LC)
    ✅ Advantage: Provides security for the buyer; guarantees payment in case the seller fails to meet obligations.
    ❌ Disadvantage: Requires complex documentation and is expensive.
  8. Red Clause Letter of Credit (Red Clause LC)
    ✅ Advantage: Allows the seller to receive an advance payment; provides quick access to cash.
    ❌ Disadvantage: Risky for the buyer; there is no guarantee for the delivery of goods.
  9. Transferable Letter of Credit (Transferable LC)
    ✅ Advantage: Allows the LC to be transferred to another seller; suitable for intermediaries.
    ❌ Disadvantage: Complex; not all banks accept this type of LC.

    • Standby Letter of Credit (Standby LC): Guarantees payment in case the seller fails to meet obligations.
  • Secure and Flexible Options for Buyers (Importers):
    • Revolving Letter of Credit (Revolving LC): Reduces document processing in continuous and long-term trade relationships.
    • Revocable Letter of Credit (Revocable LC): Offers flexibility to the buyer, but is risky for the seller.
    • Red Clause Letter of Credit (Red Clause LC): Suitable for buyers who want to make an advance payment to ensure quick delivery of goods.
  • For Intermediaries:
    • Back-to-Back Letter of Credit (Back-to-Back LC): If you are acting as an intermediary, you can issue a second LC based on the main LC.
    • Transferable Letter of Credit (Transferable LC): Can be transferred to another seller, which is suitable for intermediaries.
